Friends and I are trying to observe a custom game, but we cant figure out how to become observers... Yeah...

Go to watch live games and select the custom mode as category to observe. I think there is a search bar as well.
But if you have him on friends you can just select the friends category

I have a friend on steam and want to watch him play vs the AI and his game wont appear in the custom game category or the friends one.

I think it only appears on the list once the game has started; also your friend needs to make sure he has made the game observable. While he's at it, he might as well set the observer delay to 0.
